whats best to convert MKV to other HD codec?

My TV has 1080p HD DivX support (LG 32LH3000 with hack enabled)

it doesnt play DTS audio though but plays MKV files and AVI , DIVX , TS (no de-interlacing apparantly..??)

which converter/encoder is best to convert a MKV with DTS to another file that WILL play on my TV with BEST quality video?

at the moment I only have an 8Gb USB stick but plan to get a USB Hard Drive

Maybe Xvid4PSP (with ffdshow decoding DTS). Keep the output at MKV, Copy the video and re-encode the audio to AC3.

Extract the video and audio with tsmuxer and use eac3to to convert the audio from dts to ac3,them install mkvtoolnix and use mkvmergegui to merge the extracted video and converted ac3 back to mkv.

Isn't that what Xvid4PSP will do in using pretty much the same tools?

Never used Xvid4PSP,i just use what tools are needed.
