The encoding progress beings with the encode with QT settings, but the playback remains choppy. Would this have anything to do with the firewire drive, or other applications running simultaneously as the encoding?

"No such file or directory" errors usually come from spaces or special characters in the path (drive name, folder names) or filename. If so, fix that first.
I don't expect the external drive or other apps to have influence on the quality of your output file, only on encoding time.
