Hard subs are not much to do about without reencoding, if they where placed wrong (too low) to begin with. Seems like a common problem with fansubbed Anime, this. Either the one subbing it didn't know what he/she was doing, or it's only intended for computer viewing. (TV's leave some of the picture outside the visible are (how much depends on TV) - something taken into account by people who create stuff for TV. It even got it's own name: "Overscan").
If you reencode the AVI, you could add some black border bottom (and top?) to compensate for overscan. I doubt WinAVI allows for suce fine tuning, but a "real" mpeg encoder sure do.

Now, that's a toughie! There are so many to choose from. Take a look unde Tools, the DVD section.
Been using TMPGenc and MainConcept myself, but since I like free software, lately used QuEnc (which requires some AviSynth skill).
Procoder use to rate highest qualitywise, CCE is the speed deamon - You simply have to make that judgement yourself. Most commercial encoders have trial versions.
Since you're going to do some filtering (resizing an border adding) you might be best off, learning AviSynth, which in turn makes QuEnc a good option.
