I have Pinnacle DV500 capture card and Sony PC155 comcoder. When I try to download the casette to my PC, it generates huge size files such as 1GB for a 5 minutes video. The generated format is AVI. I know, however that, the camcoder uses DV-encoding.
Is there a way to download encoded video from camcoder to PC while generating smaller file sizes? (I use Pinnacles' software to download to PC, is there a better software for this?)

No it is not possible, DV is a constant size...some DV cards support hardware compression to mpeg2/mpeg1 but I don't think yours does. And compress is not that good if you would like to edit and add filters. Get a huge harddrive instead...they are very cheap.

It is possible to use software real time mpeg encoders. Programs such as Ulead DMF or Dazzle DVD complete have such optional settings. However, these options are better left off as they yield lesser quality results. You are better off transfering to your hard drive the temporary avi (DV) file, encoding to mpeg and then deleting the avi (DV) file.
