I use a Winfast TV2000 dlx card for vhs video capturing. I understand I have to install third-party drivers for this card to capture higher res. video (higher then 320x240) in VirtualDub ... although I'm not sure why.
Is the video upsampled by the software when capturing at higher resolutions?
Also, when capturing from VHS, will higher rez capturing (640x480+) improve the video quality?

well, with the winfast software that came with the card you should be able to cap at 720x576 as maximum res i think.
640x480 is a good resolution for tv captures. the quality is improved.
