virtualdubmpeg2 is pretty easy to use and will let you output as avi.

mpeg2cut2 seems to be a pretty good, free mpeg2 editing tool, but only outputs the uncut portions of the stream, so you would still have to encode to avi afterwards.

    Hi!
I tried to convert/cut and MPEG2 file into avi with Virtualdub-MPEG2. I used direct stream copy, as I do with avi files, but I get an error notification which says that "MPEG2 files (the source video stream) uses a compression algorithm which is not compatible with avi files. Direct stream copy cannot be used with this video stream."
I'm a novice to this editing tool. Is there something else I should do?

You must use VIdeo->Full processing if you want to convert to avi. Direct stream copy is to just copy the video and it's not posssible with mpeg2 in virtualdubmpeg2, use a mpeg2 editor instead then like mpg2cut2, videoredo.
