1)What's the difference between "Frames Dropped1" and "Frames Dropped2" in the Capture Stats window?
2) In most cases, dropped frames are bad. But is it more desirable to have a lower number of "Frames Dropped1" compared to "Frames Dropped2", or vice versa?

If I recall (been awhile since I used it) Frame Drop 2 is the more accurate indicater of how many dropped frames you really have.
I think it says this in the help file or on the website (the official VirtualVCR website that is).
