Some questions to better focus the issue.
1. Is the original mkv in sync?
2. Is the out-of-sync constant or it goes out progressively?
3. Did you burned the DVD and try on an external DVD player?

Could you please post the log file with the original mpeg2 encoding? The log you have posted reports an "already found" m2v file.

Try to force audio re-encoding: 'Edit Title'/'Audio', toggle off 'Auto Audio Setup' and 'Audio Direct Stream Copy'.
Use the 'Preview Clip' feature to check the A/V sync before starting the project.

If you can't hear audio, there must be some problems in audio decoding. What is GraphEdit output if you render the mkv with it?

The GraphEdit output is OK. At least for audio track #1.
Another try: open the mkv with Mkvmerge (part of Mkvtoolnix package), and remux the mkv with only the audio track and sub track you want. Then repeat the operations with AVStoDVD, forcing audio re-encoding.
