It seems that you either have to a mencoder variant to easily encode VIDEO_TS folders to avis (eg. DVDs of TV episodes). Is xvid (mencoder) the best choice? Should any of the options tab be ticked by default?

The faster choice is DivX mencoder, while XviD is slower but has a slightly better quality. Default options are OK in most cases.
