I am a newbie that is fairly familiar with avidemux and avi.net but wants to move on to learning to do video encoding by myself by using the suggested applications mentioned below but I need a little more hand holding help.
This is one of the guides I’m using to set up lame, xvid and Virtualdub.

DgIndex, Avisynth and Virtualdub route was suggested by Jagabo. “If you want learn how to do it all yourself, I recommend using DgIndex, AviSynth, and VirtualDub. Index your VOB sources (and demux the AC3 audio) with DgIndex. Open the video with Mpeg2Source() in AviSynth. Inverse telecine or deinterlace as necessary. Open the AviSynth script in VirtualDub. Import the AC3 audio. Configure Divx/Xvid settings. Save as AVI.“

I would also eventually want to encode to h264 too, so can you also recommend a download link for the best codec.
For the audio I would be using the following aac, lame and ac3.
I do search for user guides but unfortunately most are old and out of date, and do not include all the required steps and a list of all the necessary programs, codecs etc.
I want to be able to do it correctly and was wondering if you guys would be willing to put together a modern updated guide with the correct steps involved. This way a newbie can have all the relevant update information in one place.

Re-encoding to xvid or h264 is something that is done out of necessity. You are merely making a video smaller is size. You ARE lessening the quality in the process. HOW MUCH quality you are willing to lose is up to you. Beauty is in the eye of the beholder....and that is YOU.
There is no "correct" way.
If storage space is not a problem, keep and watch the original file. It will never get any better than that. -
