I have an AVI (DivX) file that i wish to convert into a VOB file. The avi file is 700 MB in size and i want to convert it into a 1GB VOB file. Would ther be any quality loss in the conversion?

Well - Probably, at least. How long is the movie - that what counts when going AVI to MPG. If it's > 30 minutes, I'd say you'll start losing quality with a 1 GB limit.

it's a hollywood movie so i'd say it would generally be 90 minutes on an average.

In that case - Yes, there will be a significant quality loss.
I guess we're talking about DivX or XviD video - in that case, a general rule of thumb is use ~4x the XviD bitrate when encoding to mpg to make the AVI full justice.
So you 700 MB AVI would be like 2.8 GB rather than one.
