I record some stuff with my hauppage mpeg2 hardware encoder, which gives pretty nice and clear video as a result. I then use VD to convert this to avi using a xvid codec. Most cases are fine but when i have anything that has fast moving objects (be it a car chase or high action of any sort) it pixelates the output.
Does anyone know if there is a setting so that it would deal with these kinds of videos better?

Try a higher bitrate.

...if your goal was AVI, I think you choosed the wrong card - The main feature of the Hauppage card is that it captures to mpg, not AVI as "all" others do natively.
But as suggested, use highers mpeg bit rate possible (12000 kbps IIRC) and a high AVI bitrate, like at least 1000 kbps.
