Tried this with Virtual Dub Mod but the video, which is in letter-box format, was compressed horizontally when saved as Xvid.
Is there another way?

Could you post a screenshot from virtualdubmod when you have added the filters so we can see both previews?
edit: I guess your source has a 16:9 or 4:3 aspect ratio so you have to resize the avi xvid to the same, like for 4:3 use 640x480, 320x240 or 16:9 640x360 or 320x180, etc. -
I have successfully used SVCD2DVD to do hard subbing. Specifically I did it for a DVD to VCD conversion, but the program does support DVD output too. Perhaps it will be easier for you to use than VirtualDubMod.
Oops! Just noticed that your subject is deceptive and you are saving as Divx. SVCD2DVD can't help you there. Sorry. From your subject I thought you were saving as MPEG. -

I believe the source is 4:3, it's letter-box with black bars top and bottom I recorded off French satellite tv.
Going to show my ignorance now - how do I resize the Xvid?
Edit: Done a bit of searching now, will try to resize file tomorrow.
