VirtualdubMod's support for MKV is rather outdated and doesn't handle everything the MKV container has to offer (especially notable with AVC video). You can always use mkvextractGUI to extract the audio and video streams, and convert those instead.

As for the subtitle stream: Do you have Japanese support installed on your system? It could be an SJIS (or Unicode, though that's probably less likely in this case)-encoded Japanese text file.

I gave up on downloading anything in MKV format

I never found the file quality to be as good as claimed

I had underworld in MKV and Xvid-avi alomst the same file size

whether i played both in MPC and burned both to disc

the xvid was much higher quality than the mkv

the mkv had way to much blockiness ( macro blocks ? ) in the video

mkv is a container format similiar to avi so you can't say anything about the video quality. mkv can contain xvid video.

What he's saying is that the video inside the container could've been the exact same. Whether it's avi or mkv, it don't make a difference to the quality of the video. It's just a container.

However, usually it seems that mkv is used for x264, while avi is used for xvid.

What type of video was in the mkv ?

To the OP, if you want to convert mkv to dvd, you can just use
DirectShowSource() in the avs and then use just about any encoder/program you want.
