I encode a avi. with TMPGEnc. vcd template full screen. On playing it on t. v. everything looks long bodies faces etc. I re-encode again using full screen (keep ratio). Now on playback to t. v. There is not much picture on the screen. Is there a way to make the picture bigger so I dont have 5 inches on the top and bottom with nothing?

Not without chopping off the left and right sides of the picture.
The letterboxing is to preserve the original aspect ratio of the film.
