My end result is going to be trying to encode and burn this file to a Video CD. I can only hear the sound when I play it in media player classic, nothing else seems to work. The last time I had a problem like this I had to demux the audio to a WAV file before putting it through TMpegEnc or I wouldn't get sound.
Here's a quick screenshot of the GSpot on the file:
Where I'm stuck is I can't demux the audio into a separate WAV file. When I first open the file in VDubMod I get this message:
I click no (should I be? don't really wanna mess up the file), and then I go to the stream list. I activate full processing mode. When I try to save the audio as a WAV I then get this message:
And there you have the point at which I'm stuck. Any suggestions?

Try the "regular" virtauldub or virtualdub-MPEG2.

I get this kind of behaviour when using VDUBMOD to open files with AC3 encoded audio. Supposedly, installing the AC3 filter will solve this, but I was unable to achieve this.
My work around to it is somewhat awkward. I use Cool Edit Pro, switch it to multitrack mode and right click on a track and select "Insert Audio from Video file". I select the AVI in question and CoolEditPro scans the AVI file, extracts the audio and inserts it in the multi-track editor. From there, I double click on the track to edit in in waveform view. Clicking SAVE to WAV creates a perfectly valid WAV file. If you have CoolEdit PRO, it's worth giving this a try. If you don't, ...
I am not certain how it works, however the idea is to use an AC3 codec - the one available for download from the VirtualDUB MOD download URL, and this will enable opening the file in VDubMod.The more I learn, the more I come to realize how little it is I know. -
I have had that problem in the past with files with AC3 audio, and I installed the AC3 filter for vdubmod and it fixed it. Not this case with this file though, and it says the audio is MP3... shouldn't that be easy for most programs to handle?

Say yes and rewrite the header. It won't affect the output. I have had instances like this where saying and saving has produced a very small, corru0pted wav file (maybe one fifth the length it should be). Rewriting the header has solved the problem.

I've found virtualdubmod to be patchy at this. Virtualdub-MPEG2 never seems to miss a beat, so it might be an idea to try that instead.
If in doubt, Google it. -
Or just extract it Direct Stream, then convert to wav with a more reliable mp3 to wav converter.
...or load the AVI in Goldwave - save wav. Doesn't get any simpler.
