I've got an avi file that (GSpot) says it's sound uses the AC3 codec... does this mean I can encode to DVD with 5.1 sound? If YES, how and with what software?

I'm not sure about the 5.1 but you can get ac3 sound by using headac3he.

Check and fix any errors in this file with ac3fix.exe (available in the tools section). You will now have file2.ac3.
Convert your video only to mpeg-2 with your favourite encoder.
Now author using a proggy that will accept ac3 streams. I know SpruceUp and Ulead DVD WS will do this, and I know there are others.
