Now I'm not sure if I'm right in thinking but my player has dts or 5.1 capabilities. Now I was wondering if this means that my dvd player can read and decode ac3.
If this is possible is there any way that I can make a VCD with the AC3 format on it?

All DVD players can read AC3. Many (most?) DVD players can read DTS. If the data can be read, it can be output throught a digital interface (optical or co-ax) to a decoder. Some DVD players have built-in AC3 decoders, same may even have built in DTS decoders (with corresponding analog outputs).
VCD does NOT support AC3. If you somehow manage to produce a mpeg-1 video that is VCD compliant but the audio is AC3, it will be an XVCD. I have never heard of a player that will handle such a beast, tho one may exist somewhere!
