I have an .avi video in DVD Movie Factory 4 which was originally in widescreen format. But the output video makes the people tall and thin. When I choose 16:9 aspect ratio, it adds bars not only to the bottom, but to the sides as well, which doesnt fix the problem, AND makes the video bordered in black bars on all sides. How can I fix this?

I'm willing to use other software if anyone has some recommendations.

No, they are fine in the .avi . My dvd making software scrunches the people up into 4:3. is there a way to make the dvd software leave the video in widescreen with letterbox?

Start by reading this guide. It can be used with a number of applications, not just the ones named in it. http://members.dodo.com.au/~jimmalenko/AVI2DVD.htm
