Your player probably not supports subtitle streams in AVI. Not many do, AFAIK. Put the .srt as a separate file on the disc.

Will the .avi file then play with the .srt sub file? and should the .srt file have the same name as the .avi file?

How and what a "DVD" player does with an AVI and subtitles is entirely up to the specific make and model of player - it's by no means a standard, like Video DVD. Some players don't handle subs at all. Some who do, requires the subtitles file to have the same name as the AVI (except the extension), some (like mine) requires you to first select the subtitle file (any name) then the AVI, and will then play the selected AVI with the selected subs.
If all else fails - consult the manual.

By reencoding, and adding the subs using a filter, something I only recommend as a last resort, since it will degrade the quality of the movie.
VirtualDub and the textsub filter is what to use.
