I have used both tmpgenc and videowave to create a menu for my vcd's but I am still wondering what is and ideal size for the .jpg or picture that I will use as the background? I sometimes get a distorted image or ones where I can't read the text. Should I make a file that is the size of the mpeg-1 file 352x240 or one that is bigger like 640x480 and then shrink it? Any help would be appreciated.

Get VCD Easy from the Tools section here. It has an MPEG Stills utility that recommends the best starting size and also lets you control the quality of the output MPEG and the margins. Works great for PAL and NTSC, VCD and SVCD. In fact, that whole program is great. Use it to set up your chapter points, tweak the interaction and create a BIN then burn it with its built-in CDRDAO interface.
