My goal is to have an uncompressed mpeg file with subtitles (preferably as an option to toggle, but not necessary)

I currently use DVDShrink (re-author) to select my streams/audio/subtitles and then vob2mpg to create the mpeg. Which works great, but the subtitles do not appear in mplayer (I'm not even sure they're in the mpeg)

In the past i've somehow generated compressed AVIs(i think with xvid) that have subtitles permanently etched into the video which I guess would be fine, but I don't want the video to be compressed.

Is it even possible to have subtitles included in a mpeg?

If not, can anyone think of an alternative solution for my problem?

    Thanx!

No. You could use external subtitles sub/idx and use it together with directvobsub. mplayer probably supports external sub/idx subs also.
