Ok, I have a pretty good understanding of how to capture and encode for (s)vcd but how do I remove that annoying blockiness artifact from the finished product? I imagine you use some kind of filter when encoding but I don't know which one. could anyone please help me?

There is one option in TMPGEnc for soften block noise under Quantize Matrix tab, but I'm not sure if it helps much in your case. I use this option sometime when I convert avi to Std VCD.
