I am trying to convert a mpeg with 320x240 resolution to a vcd. THe error message says that it is "NOT VALID RESOLUTION FOR NTSC ENCODED SEQUENCE". Is there a way to convert small resolution mpeg files? (PS this is not Divx)

Yes. Just select the appropriate VCD template to suit the framerate. Try a sample (using advanced>source range) first to see how it looks. I would start with Source aspect ratio 1:1(VGA) and Video arrange method = Full screen (keep aspect ratio). See how that turns out when viewed on the PC and then report back.

It needs to be 352x240. That's an NTSC resolution. 320x240 is a VGA resolution. It's very common in TV episode captures and such. Unfortunately it ain't good for a damned thing as far as VCD/DVD. The difference exists because VGA pixels are square and NTSC/PAL pixels are slightly rectangular.

Use TMPGEnc to convert, using their VCD template, and using your picture arrange tab format as "center". The resulting video file MPEG will be slightly windowboxed when viewed on a PC, but most television sets will play it with a normal appearance. The centering is essential to preserve image quality; stretching to 352 at "full" will deteriorate your image. Only televisions with a lot of overscan will show the image edges.
