I have pretty much perfected it to gr8 quality, the only thing is in dark scenes the slight pixilation and on action scenes the slight bluriness..
Is this just something you have no matter what on VCD?

Either you increase the bitrate, that is not possible if you are going for VCD or you can soften the picture using a blur filter.

I had the same problem using vcd and tmpgenc. I found no real solution to but increase the bitrate. When the sourcematerial was DIVX there was no solution. Now I use cce2.50 & svcd - no more blocks and a razorsharp image when source=dvd, decent image when source=divx.

Well you can smooth (=kill details) using the Spatial Soften plugin for Avisynth. Or you can use a blur filter. Sharp egdes require more bitrate.
You might remember the unfamous avi>asf>mpg topic.
VirtualDub as well as Avisynth come with such filters. -
adjusting the image quality priority slider to a flat bias in cce will help, but not as much as the suggestion to soften/remove detail & both are never preferable to increasing bitrate
