shrink 4gb movie down to 2gb (mpg format) or convert 4gb movie to 2gb xvid. which one give better video quality?Does anyone know?

Either way you lose quality. Pick your poison. With a conversion you lose quality. With shrinking, you lose quality.

If you are trying to sqeeze 4gb of mpeg (DVD) in 2gb mpeg, then go the XviD path, allowing 2gb for an xvid file will get you an almost identical looking movie, or very close to it, so long as we are talking about a normal DVD movie source here.
