There's a way to do it with freeware, but it takes MANY steps. You already have VirtualDub. If you haven't done so already, make sure you download the AC3ACM codec and install it in the VirtualDub folder. To get a single audio file from multiple VOBs, use VOBMerge to join all VOB files into one (source and destination files must be in the same folder.) In VirtualDub, open the merged VOB, and save the audio as a 48k .wav file.

If you haven't downloaded Audacity yet, you absolutely must. It is a freeware audio editor that is as good as most payware. Open your .wav file, clean it up and export as a 48k wav.

Here's some more freeware to convert your .wav file back to ac3: Aften with the wav-to-ac3 gui.

Now, you must get that new ac3 audio file back into the VOB. PgcDemux will separate the .m2v video file out of the VOB. Mux that with the new ac3 track using Imago-MPEG-Muxer. This will create a VOB file that you can turn into a DVD folder with a very simple authoring program like IfoEdit. Burn the final disc with ImgBurn.

Is that way too much for you?

I think you assumed the movie was a DVD(VOB ) , but that's not the case its avi/divx.
    Is it still possible ??

Without hearing the audio, I would suggest you are basically screwed. If the compressed audio is distorting in the manner you describe it is either over compressed, over amplified and now clipped, or both. In any of these cases there is very little you can do, no matter how much you may like a challenge.

Dang--I wrote such a long post only to find your source is avi/divx. It is still possible to work with it, but it would take other conversion and reencoding steps that might not be worth it. And I'm not so sure the end result would be of good quality.

    Open AVI in VirtualDub.
Under "Audio" make sure you have "Full processing mode" (not "Direct stream copy", as that would give you an AC3) selected.

    File/save WAV.

Now you can look at this in Audacity and see if there is any hope.
Export from that back to WAVE, then convert to AC3 with Aften (or directly to MP3 if you like) and mux this back into the AVI.

-- This assume the AC3 is just stereo. If it's 5.1, you'll have a more tedious task.
