Can this plugin be used on interlaced video or not, or does it work better with progressive frames?

It seems to work best on progressive material. Deinterlacing before processing doesn't work nicely with it either. Although results do vary from source to source, my experience is that with interlaced material the results are usually noticeably worse than the source.

That makes sense, I guess I'll try doubling the frame rate in TMpegEnc with an adaptive deinterlace, that should keep the blocks the same size, right?

You could use VirtualDub's Bob Doubler filter instead of TMGPEnc. Unfortunately, I don't think VirtualDub has an un-bob filter so you'll need to weave with something else later.
