- interlaced - bottom first

When does one choose what setting and why?

It depends on your source so what is you source video? dv-avi? downloaded avi divx/xvid?

My source is TV/Cable broadcasts through a Set top box captured with a video capture card and software (Avermedia) in mpeg DVD format and resolution

If the source is already in mpeg DVD format and resolution, there is no need to change these parameters. The source is either TFF or BFF or progressive. Changing this would require reencoding.
