is there any way to improve quality of when a small (in terms of aspect) movie gets blown up to fit my tv??

is the res is any smaller than 320x240, u will need to use 2 pass VBR

You can "fake" improvements by fiddling with contrast, or levels, also sharpen.
I would recommend using a temporal smoother and then the x-sharpen filter. Not much else you can do except re-capture at higher resolution.

or you can put a border around the picture.. make the picture 160x120 or something like that then pad it up to 352x240 with black border (tmpgenc has that ability built in) then encode (if the picture is already that small just set tempgenc to center with out resizing.. it will do the border for you) .. so you'll have a nice sharp 15" movie in the middle of your 27" tv
