I'm trying to convert an avi to DVD with 2-pass VBR but TMPGenc is shutting down midway thru (in middle of night) for some reason. I suspect that it's a space issue...my HD is only 9 gig - does 2-pass first create a 4.5 gig file, then, using that, create a second 4.5gig final file?

I would expect it creates a temp file while doing the processing, then when it is finished, it would write the file to the output folder. So yes, that is most likely the case.
