I forgot one question. Are you capturing via usb, or firewire.
    Now, some basic capture facts..
I would recommend at least a 2.6ghz pc for capturing/encoding video, but it can be done with lesser pc's with some work.
Your 512mb of ram is the absolute minimum I would use.
You should get a second hd for capturing/encoding. Use one hd for software/os, and second for nothing but data/storage, and put on seperate ide's.
Make sure that your hd is defragged before capturing, and shutdown any unnecessary tasks/processes.
For now, start by shutting down all background tasks, defrag your hd, make sure you have at least 30gb of free space on your hd, and give it another try. IF you still have problems, next step is to try capturing with Huffyuv, or VirtualVCR to see if that makes any difference. If none of those things help, you will need a bigger, faster pc.

I believe you have a software problem, unless one of your memory chips is faulty : D . Your hardware appear to be able to capture. HAve a look at your processor use and memory while capturing.
I honestly think you should be able to capture with your current hardware
    P4, 1.8GHz, 512Mb Ram, etc. to a VCD resolution.

What are you using for playback? try other software too.
