You didn't mention if you have the Plus version of TMPGenc, but I'm pretty sure that the non-Plus version can only encode MPEG1 which is probably not what you want for a DVD (although I believe it is supported). The Plus version is not free but I think that the price is $37 US. It can encode MPEG-2. What program is complaining about the unsupported file?
Tools used: ScenalyzerLive 4.0, Adobe Premiere Pro 2.0, Adobe After Effects 7.0 Professional, Adobe Encore DVD 2.0, IFOedit 0.96, DVD-lab PRO 1.53, Adobe Audition 2.0

Does the audio happen to be MP3 VBR? That may be your problem. If so save it out as a WAV with VirtualDub and use that for your audio source.

https://www.videohelp.com/tmpgenc.htm#problems says that you should try raising the priority of the DirectShow Multimedia File Reader to the top of your list under Option > Environmental Setting > VFAPI plug-in if you get the "file unsupported" error message.

It sounds to me like you were looking at the audio codec and saw "MPEG-1 Layer 3" as the audio codec. While not completely impossible, IMO it would be rare to have an AVI with MPEG-1 video inside of it.

If you do in fact have VBR MP3 audio, then it would be advisable to extract it to WAV using this guide, as redwudz suggested.

Is it possible for you to upload a screenshot from GSpot, or at least provide us with a better summary of what it says about this file ?

(See How do I upload screenshots ? if you need help with this)
    If in doubt, Google it.
