Is it possible to add chapters in AVI file so that it can act as DVD?

Any DivX certified one.
At least via a firmware update. All current certified ones should at least currently support XSubs and multiple audio streams.
Not saying I agree with this whole DivX standards thing. Personally I would prefer players that support mp4 as a container complete with menus and full ASP video support. But the fact is that DivX certification is here to stay and so I guess is their hacked avi container or at least avi. -
The Vidomi extensions to the AVI spec include Chapters, Subs, and a few other things. So, obviously you could use the vidomi player, as well as others that suppport this.
Anyway, you can ALWAYS use an ASX metafile (Google ASX and METAFILE, or search my past posts), which is a text file that points to your AVI/MPEG media and also allows for chaptering, hotlinks, etc.

Thanks for reply. So the answer is yes. then what tools is able to so that? I have some AVI movies(DivX) and would like to try it. Is VirtualDub able to do?

A little bit confused. Does DivX compressed AVI movie equal to .divx? If not, how to convert AVI to .divx?

".DIVX" is an AVI file renamed with "DIVX" as the extension. FILE.AVI -> FILE.DIVX
AVI is a container -- a box you put stuff in. Usually audio and video. The standard was designed in a way that makes it possible for AVI files to contain other types of data. Anybody can add data to an AVI file as long as they stay within the defined rules. But that doesn't mean anybody else has any idea what that additional data is. If a company defines new types of data, usually only that company' player supports those features. Other companies' products simply ignore the additions.
Divx (the company) has added features to AVI files -- and to differentiate files with those extra features they've renamed them DIVX instead of AVI.
Divx certification only guarantees that a player can handle DIVX compressed video, and a few types (MPEG and PCM?) of audio. I think there's also a requirement that the firmware be updatable to fix bugs and support new features -- but that doesn't mean a company will provide updates to support the features you want. -
Actually I think there are different levels of divx certification eg home theatre handheld PDA and I expect they will include chaptering (+ menus, somwhere) soon.
all divx are AVI files, not all avi files use divx..
