  1. Is is possible to use button rollovers (for example an image pops up when the button is selected) in adobe Encore?

I know that I can set a highlight layer in photoshop that will highlight a certain color when the button is selected, but if I attempt to use an image in that layer, Encore only shows you the shape of the image completely tinted in the highlight color.

I don't want this, I want to actually be able to see a complex image instead of a highlight, is this possible?

    Not.
    Only highlight layer.

You need to create a switched menu. Effectively, it's a second menu that auto activates when you give focus to a link, and displays the alternate graphic. I know you are using encore, to the details of exactly how won't be relevent, but http://www.mediachance.com/dvdlab/tutorial/switchmenu.html will explain the concept.

Only two things no good to creative a switched menu,
the menu become slowly to respond
and if you have 6-8 buttons on menu its became a mess.

I didn't say it was easy or clean, just that it is the only way to get the effect has is after. Speed of response is as much a player issue as anything else. I have seen some players flip through switched menus very quickly, while others lag trying to seek the next page. Authoring can't really control this, other than keeping the menus to simple stills to reduce data loading.
