I am new to capturing and encoding to VCD(mpg) I only do it to capture and encode my fav music videos to VCD to save. I have seen great looking VCD(1500kbit) or XVCD(1600kbit) out there and I am amazed and I need your help!
How can I better this video?

Better as in getting rid of those bitrate shortage blocks and also ugly bigger blocks? Using avysinth or virtualdub filters

The clip looks fine. You're not going to make it look any better. If portions of the full clip are blocky there's nothing you can really do to fix this. Applying filters will only "blur" things a bit, thereby decreasing overall quality.

My suggestion to you is capture to mpeg-2 using a resolution of 352x480 with a bitrate between 4000-5000kbps, then re-encode to XVCD. This method obviously takes longer but I guarantee the results will be better than capturing straight to XVCD.

Wow I wish I could get my TV captures to look that good.

I have a problem with interfence somewhere in my computer. I have a cheap power supply and I am convienced that is the problem. But if I apply the videosoap to heavy it takes away most of the interfence lines.

    Anyways....

In answering your question. I agree with teegee420, use a higher bitrate when capturing. On my old system I didn't have much space so I would capture at about 1800-2200 kbits mpeg2. These captures were ok but not the greatest. On my new system capturing at 6000-8000kbits mpeg2 (it may seem like overkill but I can do it and I have plenty of space) it produces stunning quality except for the interfence lines (you're lucky you don't have to deal with this). I haven't made too many VCDs but if you capture at a high bitrate it does improve the quality.

Not too sure on the virtualdub filters as I have never used the program filters.

Hope this helps (although I really didn't suggest anything new).
