If the original DVD is lets say 3.58 gig. Can you directly do a copy on the fly - with ripping/encoding and shrinking etc?

If there is no copy protection, yes.
If there is copy protection it must be ripped, then re-burned.
Shrinking is only necessary for DVD's over the target media size.
