I have tried using tmpgenc to convert divx to svcd and when i do, the result is strected vertically but when I try the same with vcd its fine.
I have been using full screen (keep aspect ratio) on both attemps but on vcd seems ok.
Please help.

You do realize that all AVI's have a 1:1 aspect ratio? Resolution has nothing to do with Aspect Ratio.
Resolution does affect how it's resized. It's the resizing causing the problems. Most downloaded AVI's are made from 16:9 and Anamorphic sources, hence the 640x360 resolution (yeah I know, it's confusing). Resizing 640x360 to 480x480 is going to give you a 480x270 with a LOT of black border if done right. If not done right you get 480x480 with no borders and REALLY stretched in the vertical.

I understand but still cant get the picture right, could you try to explain hot I do it please.
I have a 640 x360 as you said but im not sure what settings to get it to work correctly as wide screen as svcd, please help.

Use svcd2dvd and when you load up an avi change the aspect ration from 4:3(no borders,encoded as 4:3) to 16:9(border added,encoded as 4:3).When the avi are full screen dont change the aspect ratio.If you do use this method remember to change the rate control mode in the encoder tab to the preferred method.
