If you want to open the DV-Avi in virtualdub, use type2. Most other editing apps (though maybe not all) are happy with type 1. As for the difference between the two types, ask Microsoft.

I was told w/ DV 1 it interweeves the video and audio into 1 stream but w/ DV 2 the audio and video are seperate streams.
DV 2 is more compatible w/ older software and VFW software i've found -
So you think I should use type 2? I just dont wont to find out down the line that I choose the type thats not compatible with software I may want to use.

Use type-2. As long as you are in Windows type-2 is a safe bet since it's still based on VfW and any Windows NLE/capturing program should be able to use it. The advantage of type-1 is because audio is not redundantly reproduced as a separate stream within the file (as in type-2) it has a slightly lower bitrate, and is easier to export back to a DV camcorder with (unless your are using a program designed specifically to capture and export in type-2 like Premiere).
For the nth time, with the possible exception of certain Intel processors, I don't have/ever owned anything whose name starts with "i".
