Can we add subtitles to an AVI file, which can be switched while watching the movie. I mean like how it is in a DVD.
Pls tell me if such a technique is available, and if there are any seperate softwares used to view AVI files encoded in that manner.

Yeah but your gonna have to wrap it in an .ogm or .mkv container with virtualdubMod.
This guide will help you somewhat http://www.videohelp.com/forum/viewtopic.php?t=241422, but there is all the neccessary tools and codecs you will need.
Just load .avi, go to streams list and add whatever audio or sub streams you have. Make sure video is set to direct stream, then save as .ogm, or .mkv .

avi supports multiple subtitle streams fine. You can switch between them or switch them off.

You can make switchable subtiles by converting subtiles to xsub and mux the xsub with your avi (divx/xivd) files. The output .divx file can even be played on hardware player.
Tools needed: srt2bmp, bmptoxub, fuse.
