There is a Quality setting just above video options, It is set at 'same as source' by default hence your massive avi. Change this to custom and your own settings will be used when encoding.

OK, that answered my question. My 12 MB "test.avi" file turned into 38 MB with Quality set to "same as source". I set it to "normal" and it went down to 16 MB and I couldn't see any difference in the on screen quality.

My logic was flawed: I saw "same as source" and thought "if the source is compressed, the output will be as well" and for some dumb reason I didn't think of trying the other settings. Thanks for solving the mystery for me.
