You can't keep near HD quality at a resolution that is only 1/20th HD resolution. The best you can hope for is to keep the best clarity you can after the resize. Personally I would use Xvid4PSP, apply an LSF sharpen filter from it's list, then encode using H264 in an MP4 container (or mkv if you prefer) using a constant quality encode. You won't have any control over the file size, but you will preserve the best image quality.

    Why 640x480 and not 854x480 (square pixel 16:9) ?

    Quality retention involves several steps

    1. Pre-filter (usually low pass filter)
    2. Downsize (separate fields for interlace*)
    3. Post-filter (if necessary)
    4. Encode (higher the bit rate the better)

SD 16:9 h.264 video should be encoded ~4-6 Mb/s if your goal is quality.

    Experiment.

    * If you want to deinterlace, do it before you downsize.
